Interesting. You should check the login program (/bin/login) as that is
the one which reads the username and password. Then, you should check
if /usr/sbin/telnetd is started from inetd (or tcp wrapper) on
connection to the telnet port. Also, login (as well as many more) is
using /shlib/libc.so so you may check that one too.

i had a strange version of /bin/login (and actually also wrong permissions/ownership on it! - although still only writeable by root..)
so the symptom is fixed but i'm still looking for the cause !!!
